Arbitration Clauses in Construction Contracts

Construction contracts normally do not contain arbitration clauses.  Parties prefer to leave it up to the courts in the case a dispute arises.  That is usually the best course of action for parties given the varying complexities inherent in construction contracts and in the industry itself.  However, there are some parties who prefer to negotiate and include an arbitration clause in construction contracts.  The restrictiveness of the terms and when the clause becomes effective for usage are all determined by the parties.

What are the Terms?

Parties who are negotiating over arbitration terms have many factors to consider.  There are general factors such as whether the clause is mandatory or permissive and the process by which the party can invoke the clause.  Other factors will be specific to the kind of project being completed and the special needs of each party.  Firstly, the parties must seriously consider whether the arbitration clause is in conflict with another provision in the contract.  For example, if there is a term addressing in-court resolution of a dispute, there cannot exist an arbitration clause that contemplates that all disputes must be arbitrated. Other considerations are specific to the structure of the arbitration proceeding itself including the number of arbitrators and whether they should require any special qualifications for the arbitrators.

Which Rules to Follow?

Along with the industry-specific terms that is a norm in crafting an arbitration clause, the parties must also consider which rules will apply to the execution of the arbitration clause.  The arbitration clause can be tied to the rules an alternative dispute resolution (ADR) organization. For example, the American Arbitration Association has ADR standards that parties use as the basis of their arbitration provisions.  At the same time, the parties who are contracting around an arbitration clause have to determine whether they would be amenable to modifying the rules to suit a particular need.  They also need to ensure that details such as the place of proceeding, scope and the authorities of the arbitrator are tailored to the parties.

Favorable or Unfavorable?

There are pros and cons to including an arbitration clause in a construction contract.  The pros are an obvious ability to control the proceeding as to make the process work for your side.  Another pro to using arbitration is that it permits the parties to have the opportunity to take certain issues out of the realm of the court.  A possibly unfavorable aspect to using an arbitration term in a construction contract is being compelled to arbitrate for unforeseen circumstances that may receive better treatment in court.
